No need to restore first, just backup and update.
Again, you will lose your jailbreak for awhile an possibly unlock ability forever.

If I updated my iPhone 4 now, will I be able to get back to the paid apps I have now via Cydia/Rock? I can probably live without the jailbreak for a few weeks, and it sounds like a jailbreak is coming pretty soon. I just don't want to lose my registered versions of MyWi, My3G, etc.

You should be able to. Shouldn't it be stored in your account or something? I've never bought anything, but I'm sure it worked out somehow for a few of my friends that did.
Also, a jailbreak is coming out really soon! Redmond Pie said that Apple can't patch it with a new OS update, but the only way to stop it is to come out with new hardware because it exploits the bootroom. Neat.

Cydia purchases should be tied to the device's unique ECID, so you can redownload them whenever.
Btw what do you mean by YouTube hd video? The current youtube player plays hd clips.

I disagree. Anytime you plan to update iOS on a jailbroken device you definitely should restore first. Otherwise, any jailbroken data on your device (roms, themes, etc - all of which take up flash memory) will still be there, but will be inaccessible.
If you plan on jailbreaking 4.1 then it's not a big deal but until you do, some of your "hard drive" space will be taken up by things you can't use. If you don't use ROMs it likely won't be much, but you still should be aware.
To my knowledge a 4.1 j/b should be coming soon, but I think at the moment they are working on a tethered j/b... not sure when the non-thethered version will be available.
Also if you used MIM and upgrade to 4.1 whatever you changed will still be there after the upgrade. This might even be true with a restore, so make sure to change it back to default if that's how you want it.
Cydia purchases can vary. As Sticktron said, some are tied to the unique device and you will have no problem re-downloading them. In the event you upgrade your device they will need to be repurchased however. Most should be tied your sign-in account (Google/Facebook/Paypal) and can be re-downloaded whether upgrading iOS or the device.

Cool I think I'll wait for the bootrom exploit!
